Global trade idea - Estée Lauder (EL) - BUY

 

Estée Lauder is a world-renowned manufacturer of premium cosmetics, fragrances, skincare, and hair products. Some of the company's major brands include Clinique, MAC, Bobbi Brown, Tom Ford, Jo Malone, and La Mer. The company operates in over 150 locations globally and distributes its products through a network of department and freestanding stores, speciality retailers and e-commerce channels.

The business had a tough start to its FY23 financial year. In the second quarter to the end of December, organic sales fell 11%. Adjusted earnings per share fell 9% - although this beat expectations. China was a major drag - a situation which could reverse itself in the last two quarters of the year.

Technically, the stock is trading above its 2x1 Gann angle (see the black fan-type trendlines on the main chart as well as the insert) making it an attractive investment opportunity. Essentially, the stock is trading in an uptrend.

EL is trading above its 200-day simple moving average of ~$243.50 - a positive indicator of its current trajectory.

Strong upside momentum according to the MACD indicator, as well as upwards movement of the OBV indicator, supports our bullish stance.

  • Our entry range for this trade is between $250 and $265 - a drop below this level would indicate a structural change in the trend, providing reason to disregard the idea.
  • Our target price is $295 (~15% upside from current levels).
  • Forward calculations of the Relative Strength Index (RSI) suggest the stock will be in overbought territory at around $300, justifying our profit target.
  • The proposed time to exit is mid-June 2023, though investors can adjust for either a longer or shorter horizon, depending on price behaviour.
  • A drop below $245 (~5% downside from current levels) will be of major concern, and as such is recommended as a stop-loss.
  • We suggest a low at-risk allocation for this trade.

Fundamental view:

  • Estée Lauder is based in the US but operates in various regions around the world including Europe, Middle East, and Africa (~45% of sales), Asia-Pacific (~30% of sales) and the Americas (~25% of sales). The majority of online sales are generated in the US, the UK and China.
  • Of its total revenue, the group generates ~55% from skincare products, ~25% from cosmetics, ~15% from fragrances and ~5% from haircare.
  • Management's strategy to transition the business online (i.e., e-commerce) has yielded strong results and helped mitigate against the impact of Covid-19, particularly on travel retail and department store traffic.
  • Pent up demand in China is set to drive strong top-line growth going forward as lockdown restrictions in the region subside and consumer spending habits normalise.
  • Personal Care business also tend to be more resilient amid periods of economic pressure as consumers prefer spending on "small luxuries" as opposed to making big ticket purchases.
  • Downside risks to the business include severe competition from various other brands around the world - this necessitates a higher marketing spend. Also, ~70% of revenue is generated outside the US, and fluctuations in foreign currency could impact growth and cash flows.
