Global trade idea - Etsy Inc. (ETSY US) - BUY

 

Etsy is a renowned e-commerce marketplace, specialising in handmade, vintage, and novelty items such as art and craft supplies, homeware goods, DIY products as well as clothing and accessories.

The company experienced rapid growth over the past few years due to an increasing online presence in the US and globally. This was consistent with a broader transition from various "brick and mortar" retailers and vendors to e-commerce platforms.

Recent growth has been weak, however, with many consumers straying away from discretionary purchases, including products that are offered on the Etsy platform. Nevertheless, improving economic conditions should lead to a recovery going forward.

Technically speaking, the stock price has formed a broadening bottom (or "megaphone") pattern - characterised by a series of higher highs and lower lows. The stock is currently trading near the lower end of this pattern (refer to the first chart) and due to its perceived volatility, we expect an imminent bullish reversal.

Trading continues below its 200-day simple moving average (SMA) of ~$109.60 and we take a counter-trend strategy in anticipation of a price correction near term.

Our bullish stance is supported by the emergence of upside momentum as per the MACD indicator. The Coppock Curve (which recently formed a trough), as well as the On-Balance Volume indicator (which is trending sidewards) further substantiate our view.

Technical Analysis:

  • The second chart shows a bullish crossover of the MACD line (amber) and the MACD signal line (black). This indicates an upward reversal of the price trend, providing further support to our bullish stance.
  • Our entry range is between $89 and $97 - a drop below this level would indicate a structural change in the trend, providing reason to negate the trade idea.
  • Our target price is $115, representing a gain of ~24% from current levels.
  • Forward calculations of the RSI suggest that the stock will be in overbought territory at around $130, making our profit target realistic.
  • The current RSI reading of 48, compared to readings of 30 for oversold territory and 70 for overbought territory, suggests adequate room for further upside.
  • The proposed time to exit is early-November 2023, though investors can adjust for either a longer or shorter time horizon, depending on price behaviour.
  • A drop below $84 (~10% downside from current levels) would imply weakening technicals and would be of major concern. As such, a stop-loss is recommended at this level.
  • We suggest a medium capital at-risk allocation for this trade. Increase exposure for a break above $99.

Long-term fundamental view:

  • Etsy operates several online marketplaces (including Reverb, Depop and Elo7) in which buyers and sellers can trade over 100 million different products. Approximately 75% of the group's revenue is generated from these platforms, via listing, transaction, and shipping fees. The remaining 25% is generated from its service offering which includes on-site advertising and priority marketing.
  • The company is headquartered in the US (which accounts for over 55% of sales) but also has operations in Brazil, Mexico, India, and the UK.
  • Top-line growth from FY18 to FY21 was around 30% per year (on a compounded basis), driven by a substantial number of sales-listings amid a boom in e-commerce. Growth was particularly strong during the Covid-19 pandemic (+110%) where consumers were forced to do most of their shopping online.
  • FY22, however, saw a slowdown in growth as challenging economic conditions (including high inflation and rising interest rates) meant that consumers had less disposable income to spend on non-essential goods. The company's platform has thus been underutilised relative to its capacity (and hence its operating costs). These headwinds are expected to persist throughout FY23, though the market does expect an eventual recovery once the economic climate improves.
  • Etsy's business model remains fundamentally sound, with the convenience of online shopping being a key factor. The company also faces relatively lower operating costs compared to traditional retailers. An added bonus is that none of the inventory is physically bought or stored.
  • Potential risks include heightened competition, not only from other marketplaces, but also from listed sellers who are able to shift onto their own platforms due to the ease of establishing e-commerce sites with tools such as Shopify. The pace at which the global economy recovers is also a key concern.
